Greenback Secures Weekly Gains Amid Declining Rate Hike Expectations and Oil Rally

Key Highlights

  • The greenback is poised to close the week higher despite a minor Friday decline
  • July’s producer price data showed no monthly change, dampening Federal Reserve tightening prospects
  • Probability of a September Federal Reserve rate increase has dropped to 35% from 55% last week
  • Japan’s currency faces a 1% weekly decline even after coordinated intervention efforts
  • Crude markets are on track for a 4% weekly surge following US warnings of prolonged Iran maritime blockade

The American dollar experienced a modest retreat on Friday, yet it appears set to finish the week in positive territory following recent inflation reports that have diminished expectations for imminent monetary tightening by the Federal Reserve.

The benchmark US Dollar Index slipped 0.1% to approximately 99.82 during Friday’s trading session. Notwithstanding this minor intraday decline, the gauge has maintained strength throughout the week.

Data released Thursday revealed that the producer price index remained unchanged in July. This followed earlier figures showing consumer inflation advancing 3.4% annually, while the core measure decelerated to 2.5%.

The combined inflation readings have significantly diminished market expectations for additional rate increases. According to CME FedWatch data, traders now assign merely a 35% probability to a Federal Reserve rate hike at the upcoming September policy meeting, a substantial decline from the 55% likelihood priced in one week earlier.

Employment figures from the prior week painted a similarly subdued picture. The collective economic indicators have prompted market participants to considerably reduce their expectations for continued Federal Reserve policy tightening.

Energy Market Volatility Supports Greenback

Oil prices experienced substantial appreciation this week, climbing approximately 4% after Defense Secretary Pete Hegseth indicated that American military forces could maintain an indefinite naval blockade targeting Iranian ports.

This action represents a component of President Donald Trump’s broader approach to sustaining economic leverage against Iran amid ongoing diplomatic impasses in peace discussions.

Maritime traffic through the Strait of Hormuz, a critical chokepoint for international petroleum and natural gas shipments, continues to face significant disruption. The escalation in energy prices maintains inflationary pressures despite the recent benign US economic data.

The crude price rally also contributed to upward movement in Treasury yields. Thursday’s 30-year Treasury auction produced the steepest yield recorded since 2001. The 30-year benchmark climbed to 5.228%, while the 10-year note advanced to 4.659%.

Elevated yields underscore mounting apprehension regarding American fiscal sustainability, introducing additional complications to foreign exchange market dynamics.

Japanese Currency Weakens Despite Official Support

The Japanese yen experienced further depreciation Friday, with the dollar trading near 159.20 yen. The Asian currency is tracking toward a 1% weekly decline.

The yen had previously appreciated following coordinated currency market intervention by US and Japanese authorities during late July and early August, though those advances have subsequently evaporated.

Market participants are closely monitoring the 160 yen threshold. A breach beyond that psychological barrier could prompt renewed intervention measures from Tokyo.

Speculation regarding a Bank of Japan rate increase in September has intensified, though market observers note that the central bank would need to adopt a definitively hawkish posture to provide sustainable support for the currency.

In other currency movements, the Chinese yuan remained stable, while the Australian dollar registered a modest 0.2% gain.

The dollar’s weekly appreciation illustrates the competing forces between diminishing Federal Reserve tightening expectations exerting downward pressure, and elevated energy prices combined with fiscal concerns providing underlying support.
